The stock market is in a 10% to 15% pullback, its worst since March, one Wall Street expert says

Despite a crippling blow to the economy, 40 million unemployment claims, the near shutdown of major industries, increasing civil unrest, and threats of military force against US citizens, stocks have recovered almost all their losses.Why?The bulls believe the market is just looking forward from the current carnage to the recovery, which they believe will be stronger than many people think. They point to the massive emergency measures that the Federal Reserve and Congress have thrown at the crisis, which have helped cushion the blow and reduce the worst-case scenario risks. And they believe that, although things are terrible now, the news will get better from here.One of Wall Street's top strategists, however, thinks this optimism is just delusion. David Rosenberg, of Rosenberg Research, says <a href="https://www.businessinsider.com/stock-market-crash-why-current-rally-is-trap-david-rosenberg-2020-5">investors are falling into a "classic bear market trap."</a>Most bear <keyword id="31671" type="CITY" weightage="60" keywordseo="markets">markets</keyword>, Rosenberg observes, go through distinct phases. There's the sharp, initial plunge, which scares the bejeezus out of everyone and triggers panic selling. Then there's a strong recovery in the face of this fear, which deludes people into thinking the worst is over and a new bull market has begun. Then there's a long, brutal decline that lasts for a year or more and takes the market far below the depths of the initial plunge.<div type="image" title="rosenberg bear markets" height="892" width="1282" msid="76159525" hostid="261"></div>Rosenberg believes we're in the second phase — a "bear-market rally" that is calming fears and deluding people into thinking that the storm is over before resuming a more painful decline.Having worked as a professional analyst and journalist during two of the bear markets Rosenberg describes (2000 to 2002 and 2008 to 2009) — and having studied the "Great Crash of 1929" — I can confirm that these patterns are real. By September 2000, for example, in the early months of the "dot-com bust," the Nasdaq had recovered most of the gut-wrenching losses it suffered that spring, and most of the "smart money" (including, unfortunately, me) believed that the worst was over. But then stocks rolled over again and began a more sustained, devastating, and demoralizing decline. Two years later, the Nasdaq finally bottomed down more than 80% from its peak.The same thing happened in 1929. By the spring of 1930, the market had recovered much of the ground it had lost on "Black Monday" and other dark days the prior fall, and some investors thought stocks were off to the races again. Then the crash resumed, and the economy headed into the Great Depression. Two years later, in 1932, the major index closed down more than 80% from the top.As David Rosenberg says—and as the <a href="https://www.conference-board.org/topics/natural-disasters-pandemics">chart below from the Conference Board shows</a>—we saw a similar pattern in 2008. And we could certainly see a similar pattern here. The blue line is 1928-1932. The gold line is 2007-2011. Back in mid-March, for example, the market was plummeting hundreds of points a day, and it seemed like the world was ending. Since then, though, the economy and pandemic, despite being horrific, have not suffered the worst-case scenarios that some investors envisioned, and investors who bought in March have been rewarded.If the economy continues to recover, and we have some medical breakthroughs or good luck and do not experience a major "second wave" of the pandemic, the market could well climb the "wall of worry" back to new highs.So, in other words, as always with the stock market, there are smart investors and persuasive logic on both sides.How should a normal person invest in the face of this uncertainty?The answer is different for each of us and depends on our individual risk tolerance and time horizon. No one knows the future, so we should build our portfolio so that we will be and feel OK no matter what happens.For most of us — including me — that means diversification. Enough "safe" investments (cash) that if stocks drop 50% to 80% over the next 18 months, I won't panic at the loss of my retirement and sell. <ul><li>The <keyword id="11895235" type="UNKNOWN" weightage="60" keywordseo="stock-market" source="Orion">stock market</keyword> is set to fall as a slowdown in economic growth starts to materialize, according to Morgan Stanley's Mike Wilson.</li><li>Wilson said negative earnings revisions are likely as the economy shows signs of slowing.</li><li>"The bottom line is that this <keyword id="12211354" type="UNKNOWN" weightage="60" keywordseo="bear-market" source="Orion">bear market</keyword> will not be over until either valuations fall to levels that discount the kind of earnings cuts we envision, or earnings estimates get cut," Wilson said.</li></ul>Despite six straight weeks of losses for the broader stock market, investors shouldn't be fooled by any bear-market rally that may materialize, according to <a href="https://markets.businessinsider.com/stocks/ms-stock">Morgan Stanley's</a> Mike Wilson.Wilson still holds a bearish view on the stock market as signs of a slowdown in economic growth begin to show, Wilson said in a Monday note. Recent PMI data shows deceleration, the <a href="https://www.businessinsider.com/us-economy-shrank-gdp-americans-shouldnt-worry-recovery-strong-outlook-2022-4">economy contracted in the first quarter</a>, and earnings revisions are deteriorating, Wilson highlighted."We're in the midst of a hotter but shorter cycle in the US. The key implication here is that the early-to-mid-cycle benefits of positive operating leverage are behind us and earnings growth is likely to decelerate, driven by margin compression and slowing top-line growth," Wilson said, adding that earnings weakness will persist into 2023. "The <a href="https://markets.businessinsider.com/index/s&amp;p_500">S&amp;P 500</a> is still not priced for this backdrop," Wilson said, adding that he expects the overall downtrend in stocks to continue. In Wilson's bear case scenario, the S&amp;P 500 will drop 15% from current levels to 3,400 as a recession materializes due to sticky input and labor cost inflation."The bottom line is that this bear market will not be over until either valuations fall to levels that discount the kind of earnings cuts we envision, or earnings estimates get cut," Wilson said. The real question is whether management companies will lower their earnings guidance before analysts cut their estimates.But the 10-Year US Treasury yield has begun to stabilize below 3%, the forward price-to-earnings multiple for the S&amp;P 500 has fallen below its 10-year average, and stocks appear oversold after six straight weeks of declines. That sets the market up well for a sizable bear market rally, according to Wilson."Stocks appear to have begun another material bear market rally. After that, we remain confident that lower prices are still ahead. In S&amp;P 500 terms, we think that level is close to 3,400, which is where both valuation and technical support lie," Wilson explained.Wilson isn't the only Wall Street strategist with a bearish view on where the market goes from here. Goldman Sachs <a href="https://markets.businessinsider.com/news/stocks/stock-market-outlook-recession-economy-sp500-price-target-cut-goldman-2022-5">lowered its S&amp;P 500 price target for the third times this year</a> on Friday to 4,300 from 4,700. The bank also sees a 35% chance that the economy enters a recession over the next year, which if so would send the S&amp;P 500 to about 3,600. "While we don't have a recession baked into our base case forecasts, we do for our bear case because the risk of a recession has gone up materially. That is just another reason why the equity risk premium is too low, and stocks are still overpriced in our view," Wilson concluded.

Don't be fooled by a bear-market rally in stocks ahead of 15% further downside in the the S&P 500, Morgan Stanley warns

"It broadened quite dramatically the small-cap and mid-cap <keyword id="6354298" type="DEFINITION" weightage="60" keywordseo="Stocks">stocks</keyword>. It was just a great, great month for the market."</li><li>The disappointing November jobs report shouldn't worry investors, according to him, because it suggests the first quarter will avoid a double-dip recession.</li><li>Coordinated global monetary policy will continue to enable a bullish backdrop for stocks, he said.</li></ul>Stock markets may have massively outperformed in November, but expansionary monetary policy could drive them even higher next year, longstanding bull Ed Yardeni told <a href="https://www.cnbc.com/2020/12/06/record-highs-are-justified-because-economy-will-boom-ed-yardeni.html">CNBC</a>."The market already had its Santa Claus rally," he said on CNBC's "Trading Nation.""But it just keeps going up anyways, and no matter how much you try to look at it fundamentally, I think the fact is there is so much liquidity with interest rates so low driving the market higher."The benchmark S&amp;P 500 index ended November up 11.8%, notching its best monthly performance in 33 years. Its gains reflected optimism around COVID-19 vaccine development and a resolution to US presidential election uncertainty."November was one of the best months ever for the market," Yardeni said. "It broadened quite dramatically the small-cap and mid-cap stocks. It was just a great, great month for the market."However, a record number of coronavirus cases in the US and the disappointing jobs report for November is fuelling concerns over the pace of economic recovery. Nonfarm payrolls data slated for release on Friday is expected to show the unemployment rate fall through September, but by a much smaller amount than in months prior.Gauges of consumer spending also point to a stagnating rebound.
