But for the better part of the last two decades, interest rates were near zero, and real returns in bonds were lacking.Still, investors added them to their portfolios because history has shown us that asset classes can zig and zag, with long <a target="_blank" class="" href="https://www.businessinsider.com/stock-and-bond-market-correlation-normal-2014-2">periods of stock market outperformance</a> relative to bonds and intervals where that dynamic flipped.The last two years were great for both asset classes. Elevated rates put the bond market back on investors' minds, while the <a target="_blank" class="" href="https://markets.businessinsider.com/index/s&amp;p_500">S&amp;P 500</a> had a solid 26% total return. But depending on who you ask, the future may not be as bright.Yields will be less attractive as the <a target="_blank" class="" href="https://www.businessinsider.com/interest-rate-cuts-federal-reserve-election-jerome-powell-inflation-jobs-2024-11#:~:text=The%20Fed%20cut%20interest%20rates,country%20recovered%20from%20the%20pandemic.">Fed begins its rate cuts</a> for this cycle. Meanwhile, Goldman Sachs expects stock-market returns to be muted for the coming decade. The S&amp;P 500 is predicted to see a mere 3% annualized return over the next 10 years, which could lag the 10-year Treasury at an expected 4% yield, according to a <a target="_blank" class="" href="https://www.businessinsider.com/how-to-beat-stock-market-returns-next-decade-goldman-sachs-2024-10">recent note</a> by the investment bank's chief US equity strategist David Kostin.If the bears are right, investors may be forced to take on more risk for returns. Sounds gloomy, but for bond traders like Mark Rieder, who has over two decades of experience in the sector, it could be an opportunity to dig for bargains in corporate credit.Generating alpha for a credit trader could mean beating a peer, a Bloomberg fixed income index that matches the category of bonds traded, or simply remaining in positive territory in terms of total returns when the market is down, Rieder told Business Insider."Over the past 10 years, when interest rates were very low, it was not an exciting time to be a credit analyst and a portfolio manager," Rieder said. "But it's much more interesting today, and I'm really excited about that."However, active debt investing takes a good level of skill and consistent effort to make the right credit selection, according to his new book, "Reminiscences of a Bond Operator." Like the stock-picking process, following the crowd or consensus won't result in alpha. A credit trader must conduct the same level of fundamental analysis and dig into a company's balance sheet, earnings calls, 10Qs, and 10Ks, among other things, to determine valuation."I've always believed that a good credit analyst is also a really good equity analyst because you really need to understand the capital structure of the companies that you're evaluating and all of their different needs," Rieder said. "Most companies want to have their stock price go up, and so as a credit analyst, you need to understand that so that you can understand what their motivations are."It's especially important now, as the credit space faces its own set of challenges. Like the <a target="_blank" class="" href="https://www.businessinsider.com/personal-finance/investing/are-we-in-a-recession">business cycle</a>, credit has its booms and busts based on macro conditions and supply and demand. In a strong economic environment, corporate cash flows rise, and companies increase borrowing with favorable lending terms. But when times are tight, companies deleverage until their debt is less than their cash flow. Once that equilibrium is satisfied, more borrowing ensues, according to his book.Rieder said credit is in the boom part of the cycle. This might sound surprising, considering debt has been expensive for the better part of the last two years. But most companies were locked into low yields before rates rose, he noted. As debt turnover increases, investors need to be cautious."There's a lag impact on the increase in rates. Most companies borrow for long periods of time, five years, 10 years," Rieder said. "A lot of companies issued debt when interest rates were very low. They're now only starting to refinance that low-coupon debt. That, in turn, is what causes an impact."He doesn't expect that the Fed's cutting cycle will mitigate the crunch. The central bank can impact front-end yields, but the back end is driven by additional considerations, he noted. The 10-year rose to 4.3% shortly after the first rate cut of September, a signal that <a target="_blank" class="" href="https://www.businessinsider.com/us-election-forecast-most-accurate-economist-predicts-outcome-economic-impact-2024-10">investors were looking ahead</a> at other economic risk factors, including concerns over the government's ballooning deficit, he added. Additionally, economic conditions such as elevated credit card debt pose concerns for future corporate profits.<h2 id="101d0bc7-10c7-46f9-a758-eea160588283">Trading credit</h2>Right now, investment-grade credit spreads are tight. The yields in corporate bonds aren't much higher than in government bonds, meaning less compensation for more risk. But if we move from the boom to the bust phase, credit spreads could widen, and that could create opportunities in the credit space, he said.While spreads are tight, he prefers front-end yield or pairing trades with cheap optionality. The cost of shorting a credit index like the CDX Investment Grade 5-Year Index, a credit-default-swap index that tracks the credit risk of large US investment-grade companies, is low. And since spreads are trading at historically tight levels, it's less likely to get much lower, which could limit potential losses, he said. This position can then be paired with a trade expected to perform positively.An example he provides of a market-neutral pair trade could look like buying a corporate bond in a sector with structural tailwinds, such as a natural gas producer set to benefit from increased demand and rising energy prices, or airplane lessors who benefit from higher lease rates due to a tight aircraft supply — a situation that's unlikely to ease in the near term because of production challenges faced by manufacturers. Then, take a short position in an interest-rate future to hedge against the bond's interest-rate risk."This trade works if natural gas prices remain stable or rise, leading the energy bond to outperform the overall corporate bond market," Rieder said. "It's an excellent opportunity to capitalize on the current tight credit spread conditions and complacency in the overall credit market."Having liquidity can also give you an upper hand. As spreads widen, investors may be forced into selling higher-quality credit because they can't offload the lower-quality ones, he said."There are huge opportunities in credit if you remain liquid during dislocations," Rieder said. "Other investors are going to be looking for liquidity. They can't sell what they want to, so they sell what they can, and that can lead to opportunities to buy cheap assets."

Major indexes edged up in early-morning trading, while bond yields slumped.Consumer prices grew 0.2% in the month of October and 2.6% on a year-over-year basis. The increase was <a target="_blank" class="" href="https://www.businessinsider.com/inflation-september-cpi-consumer-price-index-federal-reserve-interest-rates-2024-10">slightly hotter</a> than last month's 2.4% price growth, but in line with expectations, which kept investors hopeful that the Federal Reserve will cut interest rates at its December meeting. Expectations for another 25 basis point rate cut in December solidified. Markets are pricing in a 82% chance the Fed will trim its target rate by another quarter-point, up from a 59% yesterday, according to the <a target="_blank" class="" href="https://www.cmegroup.com/markets/interest-rates/cme-fedwatch-tool.html">CME FedWatch tool</a>."Given nervousness around the more inflationary aspects of Trump's policy proposals, markets appeared primed for an upside inflation surprise today," Seema Shah, the chief global strategist at Principal Asset Management, said in a note. "A December cut is still in the cards," she added.Still, the rise in the overall inflation rate makes the outlook for future Fed cuts uncertain, according to Skyler Weinand, the chief investment officer of Regan Capital."With Wednesday's CPI in line with expectations, but still stubbornly above the Fed's 2% goal, the Fed may have only one rate cut left in December before taking a pause from their easing path," Weinand said in a note.He continued: "The incredible move in the stock market postelection has effectively eased financial conditions for stock investors. Policy initiatives could have a significant impact on the economy, especially on issues concerning inflation, the housing market, employment, and international trade.The $1.3 trillion asset manager PGIM surveyed 400 institutional investors collectively overseeing $9 trillion in assets under management about the election. Most investors surveyed agreed that elections influenced how they allocated funds in their portfolios.Overall, 46% of the investors surveyed said that a Republican sweep across the White House and Congress would be the optimal outcome for the market. 29% of investors preferred split control of the White House and Congress. Investors can benefit from both parties: Republicans would likely pass investor-friendly tax and energy policy, while Democrats would pass more favorable US-China and trade policy.Here's what Wall Street is worried about this election cycle and how top money managers are preparing their portfolios for November.<h2 id="c2ba8bee-0e1c-46d1-9407-b7e2f9e02c0b">Wall Street's 3 biggest election concerns</h2>There was one clear standout issue: the national debt. 35% of institutional managers flagged the US national debt as the most important policy change they wanted to see.Kara Murphy, chief investment officer at Kestra Investment Management, says the deficit will continue to balloon from its current level of $35 trillion as higher Medicare, Social Security, and interest expenses stack up.However, neither candidate has put forward a concrete plan to address this issue."The candidates' relative silence on the deficit shows that it's an American problem – not just a party problem – and one so big and intractable that the next president isn't likely to be able to make much of a near-term impact," Murphy wrote in a note.Seventeen percent of investors responded that fueling economic growth was their biggest concern. There are both domestic and international challenges to the health of the economy, with institutional managers flagging issues such as <a target="_blank" href="https://www.businessinsider.com/recession-odds-rising-inflation-geopolitcal-concerns-surge-investing-strategy-volatility-2024-10">inflation</a>, <a target="_blank" href="https://www.businessinsider.com/stocks-hedge-geopolitical-china-risk-retaining-upside-international-beijing-stimulus-2024-10">US-China relations</a>, and tariffs.It's likely that the next administration will implement new tariffs, regardless of which party takes the White House, according to PGIM.While Trump is well-known for his love of tariffs, Harris isn't exactly anti-tariff either. Murphy points out the Biden-Harris administration has kept many of the tariffs that Trump passed during his presidency, and even enacted additional tariffs.Increased trade tensions could have negative implications for both US and international markets in China, Latin America, and Southeast Asia. Tariffs often have inflationary effects by slowing down trade and raising prices for consumers. The results of the presidential election will clarify how many new tariffs to expect.The third biggest concern was <a target="_blank" href="https://www.businessinsider.com/immigration-policy-boost-labor-market-national-debt-job-market-taxes-2024-10">immigration reform</a>, with 15% of investors placing it as their most important policy concern. Investment advisor Research Affiliates sees an urgent need for immigration reform as the US population growth rate continues to decline, harming the labor market. According to Research Affiliates, policies such as removing the cap on green cards for immigrants with higher education degrees in STEM fields could solve this issue.<h2 id="96c99c05-0f43-49e9-bcc5-3b7a39e8f265">Preparing your portfolio</h2>The tight race makes it unlikely for a single party to hold a sweeping majority in the House and Senate and pass drastic policy changes. However, the election winner still has implications for portfolios.One survey respondent, a portfolio manager for a US-based pension fund, said elections have "been a big factor" when it comes to allocating money. A Republican president is likely to benefit the oil and gas industries, while a Democrat win will boost healthcare, the portfolio manager said.An investment director for another pension fund shared the following investment outlook regarding the ongoing decline in globalization and trade relations: "Given reshoring, friend-shoring, [and] less reliance on the likes of China and other trading partners from past decades, we've felt even more confident in some of our exposures, particularly within the US. Basic industry, materials, very middle-market and lower focused, but dedicated US exposure such that if we really continue along this deglobalization path, and if there are further and future rifts, these are the areas that are going to benefit the most."As international supply chains experience disruption and technological competition with other countries increases, investors should put money into the companies and sectors benefiting from deglobalization while also adding safe-haven assets to their portfolios. According to data from FactSet, Wall Street analysts expect the S&amp;P 500 to see year-over-year earnings growth of 4.6%, which would mark the fifth consecutive quarter of growth.The bottoms-up earnings per share estimate for all companies within the S&amp;P 500 is $60.82 in the third quarter, according to FactSet.Tom Hainlin, an investment strategist at US Bank Wealth Management, told Business Insider that third-quarter earnings results will need to show signs of "waning inflation, moderating interest rates, and stable 2025 earnings projections" to support higher stock prices into year-end.In addition to the actual earnings figures, investors will be monitoring key themes as company executives offer guidance during earnings calls.Here are the big things Wall Street will be watching for. <h2 id="6ea1435c-35de-4b91-a190-e931a5d9858d">AI adoption</h2>There is growing concern that the massive investments being made in AI infrastructure <a target="_blank" class="" href="https://www.businessinsider.com/ai-impact-overblown-investment-tech-stocks-billions-daron-acemoglu-mit-2024-10">won't actually pay off in the form of higher revenues and profits.</a>"There's almost like a prisoner's dilemma in the market right now, and companies are feeling like they're being forced to invest hand over fist in AI technology, despite lack of revenues being generated," Gabelli Funds managing director John Belton told Business Insider.If tech companies signal that they're cutting spending on AI investments, it could lead to a major unwinding of the current tech boom, so investors will be looking for clues as to how companies are progressing in monetizing their AI investments.There's also the question of sectors other than tech where AI may be having an impact. "A big driver of future growth is going to hinge on how the applications of AI will be broadening out into other sectors such as Healthcare, Industrials, and Aerospace and Defense. These are sectors that are most likely to be phase two beneficiaries of this crucial technology beyond chip makers and data centers," Horizon Investments' Dickson said.<h2 id="ac3f2d29-9ffa-4a02-8886-d18e86e36f86">Consumer health</h2>After <a target="_blank" class="" href="https://markets.businessinsider.com/news/stocks/ally-financial-stock-price-plunges-cfo-says-consumer-pressures-intensifying-2024-9">a worrying update from lending giant</a> Ally Financial in September and fears of a spending slowdown as pandemic savings dry up, investors will be keenly focused on the strength of the consumer."It will be important to keep a close eye on what the banks say about credit delinquencies and loan quality, along with the retail-focused firms and what they see in consumer spending behavior. GDP-related data shows strong trends here but more timely and granular views will be in focus," Dickson said.Hainlin said he is encouraged by continued growth in consumer spending as credit card defaults "are within normal levels" and the holiday shopping season is right around the corner.But there are some warning signs."While travel remains strong, overall experiences spending appears to have plateaued with consumers redirecting or broadening spending in other sectors. Additionally, lower-income groups are exhibiting signs of financial stress and slowing overall spending," Hainlin said.Earnings guidance from banks, retailers, and consumer discretionary companies should offer the granular views that will help investors assess what to expect from the consumer heading into year-end and in 2025. <h2 id="14095169-d8ee-47c5-81bf-dd9fe87396b8">The impact of lower interest rates</h2>With the Federal Reserve delivering <a target="_blank" class="" href="https://www.businessinsider.com/september-jobs-report-fed-rate-cut-outlook-november-labor-market-2024-10">its first interest rate cut of the cycle at the end of last quarter,</a> investors will want to see if lower capital costs have trickled down into company results and/or their guidance.The spotlight will be on rate-sensitive sectors, like banks and utilities, as well as smaller-sized companies which tend to carry more debt, according to Dickson."It will be key to see how mid and small-cap companies respond to falling rates that we've seen over the third quarter. These firms were hurt a lot on a relative basis so if they discuss a meaningful reduction in debt service pressures that would be bullish for a broadening out in those smaller cap names," Dickson said.Lower interest rates also have <a target="_blank" class="" href="https://www.businessinsider.com/personal-finance/mortgages/average-mortgage-interest-rate">an outsized impact on the housing market,</a> and homebuilders can offer solid guidance on what they're seeing in that market."Lower mortgage rates are breathing some life back into the housing market, evidenced by a ramp up in weekly mortgage applications by almost 50% since the end of July, to the highest point since mid-2022," Hainlin said.He added: "Lower mortgage rates should push up housing demand, bring some additional inventory online, and provide a modest boost to home sales and housing-related consumer spending."
